The basics explained.Gap insurance pays off your car loan or lease, not including your deductible, if your car gets totaled and the insurance payout is less than your debt balance. Gap coverage is only available on leased or financed vehicles that are also covered with comprehensive and collision insurance.To understand gap insurance, it’s helpful to know a bit about depreciation, total losses, and actual cash value (ACV).Depreciation. As soon as a car pulls out of the dealership’s lot in your possession, it loses some of its market value. It depends on the make, model, and year, but Kelley Blue Book estimates you lose as much as 20% of a new car’s value within the first year.Total loss. A car insurance company can declare your car a total loss when repairs are estimated to cost more than the car’s value, or when the car is stolen and not recovered.ACV. In a total loss situation, the insurance company reimburses you for the car’s value, less your comprehensive or collision deductible. Unless you have new car replacement insurance, the payout will be based on the car’s ACV. How does your insurer determine your vehicle’s ACV? According to J.D. Power, it’s a snapshot of the fair market value of your vehicle right before the accident or theft. “It takes into account depreciation, and thus, the ACV will be less than what you purchased for the car, even if it is relatively new.”Learn more: What happens when your car is totaled?Because cars depreciate quickly, the ACV could easily end up being less than your loan or lease balance. When this happens, gap insurance funds the shortfall so you can close out the loan.Note there may be eligibility requirements for gap insurance, such as verifying you’re the original owner of the vehicle and that the car model is a recent one.Yahoo Personal FinanceGap insurance only covers the difference between your loan or lease balance and the ACV assigned to your totaled car by the insurance company.Gap insurance isn’t a catch-all solution for all the costs that aren’t covered by your comprehensive and collision policy. Here are a few instances when gap insurance won’t bridge the difference and save your bank account.Car insurance deductibles. When you have a comprehensive or collision claim, you must pay a car insurance deductible before the insurance coverage kicks in. This is true even in total loss situations. Your insurance company will subtract the deductible from the car’s ACV payout. Gap coverage does not provide deductible reimbursement.Finance charges. Some upfront fees, including taxes and processing fees, won’t be covered by gap insurance.Mileage charges. Many lease agreements charge penalties if you exceed the allowed mileage on your leased vehicle. Those penalties aren’t covered by gap insurance.Car repairs or engine failure. If your vehicle needs significant repairs or has engine failure, gap insurance doesn’t cover costs that would usually be handled through the warranty.Vehicle damage or accident-related injuries. Your collision coverage should handle vehicle damage from an accident, while personal injury protection pays for injury-related expenses.Late fees or overdue payments. Any fees you’ve incurred for late payments won’t be part of the package with gap insurance coverage.Security deposits or down payments. Your down payment wasn’t financed, so it’s not part of the loan and therefore not eligible to be reimbursed by gap coverage.Extended warranties. If you opted into an extended warranty, the cost won’t be covered by gap insurance.Car replacement coverage. Gap insurance doesn’t cover the cost of replacing your car. You’ll need new car replacement coverage for that.Loan gaps in excess of coverage limit. Some gap insurance programs have limits on what they will pay. For example, Progressive’s loan/lease payoff coverage caps payouts at 25% of the car’s value.Let’s say you bought a new car for $50,000 a year ago. You then had a wreck and your insurance company declared the vehicle a total loss. Because the car has depreciated, the vehicle’s ACV before the crash is $40,000, and you owe about $42,000 on the loan. If you have gap insurance, your loan will get paid off except for your deductible. If you don't have gap insurance, you'd owe $2,000 on your loan plus your deductible.If you have gap insurance, the coverage will fund the remaining $2,000 to pay off your loan. Just keep in mind that you don’t get to pocket the spoils of a gap insurance policy. That money goes straight to the auto loan provider.Although some lease agreements may require gap coverage, gap insurance isn’t mandatory in any state or required by an auto insurer. A car dealership may offer gap insurance or automatically add it to your loan, but you can decline the coverage.The following are a few scenarios in which the Insurance Information Institute advises purchasing gap insurance as a safe bet against car depreciation.Typically, this means most of the cost of the car is financed, so you’re at greater risk of owing more than your car is worth in the first two years of ownership. When you owe more than the car’s value, it’s called having negative equity.Leasing instead of buying a new car? Double-check the fine print. With lower payments, your balance remains higher in the early years – increasing your risk of owing more than your car is worth.Some cars depreciate faster than others. A study from iSeeCars examined which brands had the highest and lowest levels of depreciation after five years. While electric vehicles lose their value the most, trucks and hybrids retain the most value.If you have negative equity in a car you want to trade in, some dealers will encourage you to add the excess loan balance to your new car loan. This increases your risk of having negative equity in the new car as well. Gap insurance could help protect you from another loss, so you don’t compound the problem.This embedded content is not available in your region.Often, gap insurance is offered at car dealerships when you finance the loan or lease, but rolling the cost into your monthly car loan payments means you’ll be paying interest on the cost of gap insurance.Instead, consider buying gap insurance from the same auto insurers that provide your comprehensive coverage. Just beware of offers from your auto insurer for replacement coverage. Policies that cover the cost of replacing your car with a new car of the same make and model are not the same as gap coverage and can cost significantly more.You can also check with your bank or credit union to see if they offer gap coverage for customers who finance auto loans with their institution.On average, car dealerships charge around $60 a month or a flat fee of $500-$700 a year for gap coverage. But remember that if you’re purchasing gap coverage from car dealerships and the cost is rolled into your loan, you’ll also be paying interest on your insurance costs.Alternatively, buying gap coverage as an add-on to your car insurance policy costs anywhere from $20-$40 a month, significantly less than at a dealership. You should also cancel gap insurance as soon as your loan balance is equal to or lower than your vehicle’s fair market value.Is gap insurance worth it? Progressive’s website says this coverage “can help pay the difference between your vehicle's current value and what you owe on your loan or lease, up to your coverage limit.”State Farm does not offer gap insurance. The company does have a program called Payoff Protector available for car loans financed by State Farm Bank.
